Moody's comments on Standard Chartered's settlement with New York regulator

Global Credit Research - 16 Aug 2012

Sydney, August 16, 2012 -- Moody's Investors Service commented that the agreement to settle between Standard Chartered Bank (A1, B-/a1, stable) and the New York State Department of Financial Services (DFS) is a positive credit development for the bank. However, Moody's notes that investigations are ongoing with other bank supervisors in US, so further penalties remain a possibility. Moody's will therefore continue to monitor developments.

BACKGROUND

Standard Chartered's settlement with the DFS relates to US dollar clearing transactions for Iranian clients from 2001-07. The DFS had charged that Standard Chartered had systematically evaded regulatory requirements in relation to US sanctions on Iran.

In addition to a monetary penalty of USD340 million, Standard Chartered will install a monitor for at least two years to evaluate the money-laundering risk controls in the New York branch; DFS examiners will be placed onsite at the branch and Standard Chartered will permanently install personnel to oversee and audit any offshore money-laundering due diligence and monitoring undertaken by the bank.

A hearing scheduled for 15 August has been adjourned.

ANALYTICAL CONSIDERATIONS

The settlement removes the immediate risk of the closure of Standard Chartered's New York branch, or restrictions on its US dollar clearing operations, which had been threatened by the DFS. Moody's views this to be a clear credit positive for Standard Chartered. The bank is the seventh-largest US dollar clearer globally, which supports its global commercial and trade-finance franchise, given that many transactions are conducted in US dollars.

Furthermore, the size of the monetary penalty, while large at USD340 million, is containable relative to the Standard Chartered group's pre-provision income of USD8,181 million in the 12 months to June 2012, and would not in itself be material from a rating perspective.

Moody's notes that the agreement to settle with the DFS covers all matters raised in the DFS order, however, other bank supervisors in the US (Federal Reserve Group of New York, District Attorney of New York, the Office of Foreign Assets Control (OFAC) and District Attorney of New York are still to conclude their investigations.

Further penalties therefore remain a possibility, and the full extent of implications for Standard Chartered and its business operations in the US are not yet clear. Moody's will therefore continue to monitor developments and assess insights they may give into the broader control environment within the Standard Chartered group

WHAT COULD CHANGE THE RATING -- DOWN

Moody's will closely monitor developments. The following would have negative rating implications for the Standard Chartered group: (1) concerted actions by regulators that indicate (a) serious concerns over the control environment in the Standard Chartered group, or (b) which meaningfully curtail its core business activities; or (2) sustained negative impact on the bank's franchise, in particular a material loss of deposit funding.
