Moody's takes multiple actions on Spanish covered bonds

Madrid, October 25, 2012 -- Moody's Investors Service has today confirmed the ratings of 18 Spanish covered bonds, upgraded the covered bond rating of two programmes and downgraded the covered bond rating of one programme. At the same time, Moody's has maintained 12 covered bond ratings on review for downgrade and four on review with direction uncertain.

Today's actions follow (1) the conclusion of several rating reviews of Spanish issuers' unsecured ratings; and (2) Moody's confirmation on 16 October of Spain's government bond rating at Baa3 (negative) from Baa3 (on review for downgrade).

RATINGS RATIONALE

Moody's has confirmed the ratings of 18 covered bonds and upgraded the ratings of two covered bonds, following the confirmation of the issuer's senior unsecured rating, and downgraded one programme following the downgrade of the rating of the sponsor bank that provides the guarantee for that programme. In those instances where the issuer's rating has been kept on review for downgrade or on review uncertain, Moody's has maintained the current covered bond ratings on review for downgrade and review uncertain, respectively.

Following Moody's confirmation of Spain's sovereign rating, Spain's country ceiling remains at A3. As a result, the highest achievable rating for Spanish covered bonds also remains at A3.

KEY RATING ASSUMPTIONS/FACTORS

The ratings assigned by Moody's address the expected loss posed to investors. Moody's ratings address only the credit risks associated with the transaction. Other non-credit risks have not been addressed, but may have a significant effect on yield to investors.

Covered bond ratings are determined after applying a two-step process: an expected loss analysis and a TPI framework analysis.

- EXPECTED LOSS: Moody's determines a rating based on the expected loss on the bond. The primary model used is Moody's Covered Bond Model (COBOL), which determines expected loss as (1) a function of the issuer's probability of default (measured by the issuer's rating); and (2) the stressed losses on the cover pool assets following issuer default.

- TPI FRAMEWORK: Moody's assigns a TPI, which indicates the likelihood that timely payment will be made to covered bondholders following issuer default. The effect of the TPI framework is to limit the covered bond rating to a certain number of notches above the issuer's rating.

SENSITIVITY ANALYSIS

The robustness of a covered bond rating largely depends on the issuer's credit strength.

A multi-notch downgrade of the covered bonds might occur in certain limited circumstances, such as (1) a sovereign downgrade that negatively affects both the issuer's senior unsecured rating and the TPI; (2) a multi-notch downgrade of the issuer; or (3) a material reduction of the value of the cover pool.

On 21 August 2012, Moody's released a Request for Comment seeking market feedback on proposed adjustments to its modelling assumptions. These adjustments are designed to account for the impact of rapid and significant country credit deterioration on structured finance transactions. If the adjusted approach is implemented as proposed, the rating of the notes affected by today rating action may be negatively affected.
