Moody's: Oaktree Specialty Lending Corporation's ratings (Baa3 senior unsecured) unaffected by planned acquisition of affiliate

New York, November 10, 2020 -- Moody's Investors Service (Moody's) has said that the Baa3 long-term issuer and senior unsecured debt ratings of Oaktree Specialty Lending Corporation (OCSL) are unaffected by the company's agreement to acquire its smaller business development company (BDC) affiliate, Oaktree Strategic Income Corporation (OCSI), in an all-stock transaction. Both BDCs are externally managed by Oaktree Capital Management, L.P. (Oaktree), a global investment management firm. OCSL's outlook is negative.

The planned acquisition is credit positive for OCSL's standalone credit profile because it will create a larger, more diversified BDC with an improved investment portfolio composition characterized by a higher percentage of first-lien investments. Although the acquisition occurs in a challenging operating environment, portfolio integration risks are largely mitigated because 50% of OCSI's investments overlap with those of OCSL and the combined company will continue to be externally managed by Oaktree.

OCSI shareholders will receive an amount of OCSL shares with a net asset value (NAV) equal to the NAV of OCSI shares that they hold at the closing date, which the parties expect will be in the second quarter of 2021, subject to shareholder and regulatory approvals. Based on NAVs at 30 June 2020 and excluding transaction costs and other tax-related distributions, OCSL would issue approximately 1.39 shares for each OCSI share outstanding, resulting in pro forma ownership of 77.5% for current OCSL stockholders and 22.5% for current OCSI stockholders.

On a pro forma basis, the fair value of OCSL's portfolio of middle-market investments will increase to $2.1 billion from $1.6 billion at 30 June, creating a larger, more diversified BDC. The acquisition will improve OCSL's portfolio composition by increasing the percentage of first-lien investments to 68% from 61%; currently, OCSL's lower proportion of first-lien investments relative to rated BDC peers is a credit challenge. The acquisition will also improve OCSL's portfolio diversification by increasing the number of individual borrowers to 148 companies from 119, and reducing the concentration of the top ten investments to 20.7% from 23.3%. Non-accrual investments, measured at fair value, will also remain unchanged at a low 0.2%.

The acquisition will have little effect on OCSL's debt-to-equity leverage ratio. The BDC's leverage ratio will increase slightly to 0.89x from 0.83x at 30 June. In addition, OCSL does not anticipate changing its relatively low target leverage range of 0.85x to 1.00x, which is a credit strength.

OCSL expects the acquisition to be accretive to the combined company's net investment income, reflecting anticipated operational synergies through expense savings, a streamlined capital structure, a $6 million base management fee waiver from Oaktree for two years following the closing date, and the rotation of OCSI's lower yielding portfolio into higher-yielding investments. OCSL also anticipates that the larger market capitalization following the acquisition close will result in greater secondary market trading liquidity, providing a path to increased institutional ownership.

OCSL's Baa3 long-term issuer rating is supported by the company's low leverage, strong asset coverage ratio (ACR), improved liquidity profile, and ongoing portfolio transition towards first lien investments. OCSL improved its liquidity profile in the first quarter of 2020 by issuing senior unsecured debt and increasing its cash position. OCSL has recently improved its investment portfolio composition by successfully reducing its legacy, non-core investments, and focusing its origination efforts on first lien loans.

The rating also reflects the risks to creditors resulting from the lack of diversity in OCSL's funding structure, its lower percentage of first lien loans compared to rated peers, its limited operating history under Oaktree's management, and its small competitive presence in the BDC sector. OCSL's rating also incorporates risks common to BDCs, including the illiquidity of lending investments, covenant compliance and liquidity risks associated with the requirement that investments be marked to fair value, in addition to high dividend payouts that increase its reliance on equity capital markets for growth capital. OCSL does not have prior shareholder approval to issue stock if its share price declines to less than net asset value (NAV) per share, which limits its ability to raise capital compared to peers that maintain such shareholder consents.

OCSL's negative outlook reflects Moody's expectation that middle market businesses, including those that are resilient to weakening economic conditions, will suffer deteriorating credit quality if current operating and economic conditions persist. This poses material downside risk to OCSL's operating performance and capital strength.

FACTORS THAT COULD LEAD TO AN UPGRADE OR DOWNGRADE OF THE RATINGS

The negative outlook indicates that a ratings upgrade is unlikely over the next 12-18 months. However, OCSL's ratings could be upgraded if the company: 1) improves its liquidity and funding profiles by reducing its reliance on secured funding and lengthening its debt laddering, while improving creditor and investor diversity; 2) improves its portfolio composition, with first lien investments representing at least 80% of the portfolio; 3) consistently generates strong financial performance with low amounts of realized losses; 4) maintains robust capitalization; and 5) gains the ability to issue shares when stock trades below NAV per share following shareholder consent.

OCSL's ratings could be downgraded if the company: 1) fails to maintain adequate committed revolving borrowing availability with a remaining maturity of at least two years, or liquidity otherwise weakens; 2) shifts its target debt-to-equity range materially higher than the current 0.85x-1.00x, thereby eliminating a key credit strength relative to rated peers; 3) generates materially weaker or more volatile profitability from deterioration of asset quality or investment returns; or 4) pays dividends that exceed net investment income on a regular basis.
