Moody's Places 268 US RMBS tranches on Review for Downgrade Due to Interest Shortfall Risk

New York, January 10, 2013 -- Moody's Investors Service has placed 268 tranches from 222 deals issued by various issuers on review for downgrade due to interest shortfall risk. Of the 268 tranches placed on review, 43 tranches have already incurred very small interest shortfalls which are unlikely to be recovered. The remaining 225 tranches currently don't have interest shortfalls but have weak interest shortfall reimbursement mechanism. The collateral backing the tranches are Subprime, Alt-A and Scratch & Dent US residential mortgages.

RATINGS RATIONALE

The current servicing environment has heightened the risk of occurrence of interest shortfalls which are unlikely to be reimbursed. Today's rating action reflects this risk and takes into account the subordinated nature of interest shortfall reimbursement in certain tranches.

Interest shortfalls can occur in periods of i) high loan modifications combined with low liquidations or liquidations with high severities, or ii) high delinquencies combined with low advancing rates. Both of these factors become more significant when there is a servicing transfer. The risk of interest shortfall is higher following servicing transfers, as Moody's has observed so far, as the new servicer i) typically increases the pace of modifications and recovers outstanding advances on the loans from general collections and ii) limits advance rates on delinquent loans. Both factors lead to lower monthly cash collections. Given the volume of servicing transfers that have happened lately, the likelihood of permanent interest shortfalls on certain tranches has increased.

Structural limitations in the transactions impacted by today's action generally prevent recoupment of interest shortfalls even if funds are available in subsequent periods. In these transactions, missed interest payments on mezzanine tranches can only be made up from excess interest and in many cases only after overcollateralization is built to a target amount. In these transactions where overcollateralization has already been reduced or depleted due to poor performance, any missed interest payments to mezzanine tranches is unlikely to be paid.

Moody's will cap the ratings of tranches with subordinated interest shortfall reimbursement at A3 as long as they have not experienced any shortfall till date. Ratings on tranches that currently have very small unrecoverable interest shortfalls will be capped at Baa3. For indicative ratings on tranches with high shortfalls refer to "Moody's Approach to Rating Structured Finance Securities in Default" published in November 2009. This rating action takes into account only credit-related interest shortfall risks.

Moody's resolution of the watch action will involve a detailed review of transaction documents and, as needed, discussions with Trustees and Servicers. In addition, Moody's will take into account updated performance information and, as such, final ratings on certain tranches maybe lower than the indicative ratings.

This review action is driven by our assessment of interest rate risk to the tranches given the structure of the transactions and is not a result of change in key assumptions, expected losses, cash flows and stress scenarios on the underlying assets.
