Moody's affirms Kincaid Generation's Baa3 rating and changes outlook to negative.

New York, March 17, 2011 -- Moody's Investors Service affirmed Kincaid Generation LLC's (Kincaid or Project) Baa3 rating on its senior secured bonds and changed the outlook to negative from stable.

RATINGS RATIONALE

The rating action reflects the expected expiration of the power purchase agreement (PPA) with Exelon Generating (ExGen) in February 2013 resulting in the Project being fully exposed to the merchant power market. Given the cyclical and unpredictable nature of merchant energy margins, Moody's expects Kincaid will likely have much more volatile cash flows and financial metrics starting in March 2013. Based on a combination of forward prices and conservative assumptions, Moody's estimates Kincaid could achieve minimum DSCR of around 1.65 times starting in 2013. However, the Project's financial metrics are sensitive to power and fuel cost assumptions and even additional moderate changes in power and fuel prices could lead to much higher or lower coverage ratios.

Additionally, the rating action considers the combination of low power prices and rising coal prices that is likely to negatively pressure Kincaid's future merchant energy margins. Regional 'around the clock' power prices for the next few years are around the low $30/MWh range due to low natural gas prices. On the other hand, Powder River Basin coal prices are expected to be in the $14-15/ton range over the next two years compared to around $9.4/ton in 2009. The combination of low energy prices and higher fuel costs will likely lead to lower energy margins for Kincaid than previously expected.

In addition to material challenges to Kincaid's energy margins, PJM's two most recent capacity prices for non-constrained zones were low at around $6/kw-year and 10/kw-year covering the May 2012 to April 2013 and May 2013 to April 2014 period, respectively. These prices are 75-85% lower than the capacity price for the May 2011 to April 2012 period.

The rating action also reflects the significant environmental capital program at Kincaid and exposure to new environmental regulations. The Project plans to install a sorbent injection system to reduce SO2 emissions and the Project expects to fund anticipated costs with a combination of cash on hand and cash flow from operations. Kincaid already has selective catalytic converters (SCRs) to control NOx emissions and activated carbon and calcium bromide systems to control mercury emissions. The lower anticipated SO2 emissions will allow Kincaid to meet limits set under an agreement between the Project and the Illinois EPA. While the Illinois EPA settlement provides some clarity, the US EPA is developing a myriad of new environmental rules that will have the biggest impact on older coal fired plants. Additionally the US EPA notice of violation against Kincaid has not been resolved and settlement discussions are continuing.

That said, the Project's rating continues to take into consideration Kincaid's low leverage at around $148/kw, strong operational performance and approximately two years remaining before maturity of the ExGen PPA. The relatively low amount of leverage is a key credit support factor and Moody's expects Kincaid's financial performance to be more resilient than other merchant coal fired plants rated by Moody's.

The negative outlook reflects the expected expiration of the ExGen PPA in February 2013, the outlook for low merchant margins, significant environmental capital program and uncertain financial metrics after February 2013.

The Project's rating could stabilize or improve if Kincaid is able to successfully complete its environmental capital program and if Kincaid is able to enter into a new, long term PPA with investment grade off-takers which result in annual DSCRs being at or above 1.5 times through debt maturity. Additionally, Kincaid's rating could stabilize if Kincaid implements a multi-year hedging program and merchant market conditions substantially improve such that Kincaid is likely to achieve debt service coverage of at least 3 times and FFO/Debt of at least 35% on a sustainable basis.

Kincaid's rating could decline if Kincaid incurs operational problems, if Kincaid's environmental compliance costs are higher than expected, if the Project does not either enter into a new long term PPA to maturity that results in at least 1.5 times DSCR or if Kincaid does not implement a multi-year hedging program that results in at least 3 times DSCR and 35% FFO/Debt on a sustainable basis.

Kincaid Generation, LLC (Kincaid) is a Virginia limited liability company that was formed to acquire and operate an approximately 1,108 MW coal-fired electric generation facility located near Kincaid, Illinois. Kincaid is a wholly-owned subsidiary of Dominion Resources, Inc. (Dominion: Baa2 senior unsecured). Kincaid sells its energy and capacity under a PPA with Exelon Generation (ExGen: senior unsecured-A3, stable) that expires in February 2013.

The last rating action on Kincaid occurred on April 8, 1998 when Moody's assigned Baa3 rating to Kincaid's senior secured bonds.

The principal methodology used in this rating was Power Generation Projects methodology published in December 2008.
