Moody's downgrades Alabama State University to A3; review for downgrade

New York, October 18, 2013 -- Moody's Investors Service has downgraded Alabama State University's revenue bond rating to A3 from A2 and downgraded the Series 2005 lease revenue bonds to Baa1 from A3. Both ratings are on review for possible downgrade. The rating action reflects a combination of the deterioration of the university's financial profile, uncertainty surrounding the university's relationship with the state following the governor's initiation of a forensic investigation in January 2013, and the diverted attention that this investigation poses to the university's board and management team.

SUMMARY RATING RATIONALE

The downgrade to A3 reflects weakened operating performance in recent years highlighted by less than one times debt service coverage in FY 2012, as well as an initial forensic report that highlights potentially significant governance and management issues that could distract from yhe ability to strategically position the university in a changing environment, impact on state support, or result in enrollment declines due to negative publicity.

The current A3 rating is supported by Alabama State University's market niche as a historically black university (HBCU) in Alabama with recent enrollment stability, combined with moderate reserve levels that provide some operating cushion. The university is relatively highly leveraged, with debt to revenue of 1.94 times compared to an A-rated median of 0.72 times. The Baa1 rating on the Series 2005 lease revenue bonds, rated one level below the university's highest rating, incorporates the risk associated with the lease-backed security for the bonds between the Public Educational Building Authority of Montgomery and Alabama State University.

The rating is under review for potential further downgrade. During the review period we will monitor additional findings by the forensic review team, the university's response to these allegations, any modification to the board and senior management teams, changes to the university's liquidity position in the event of a swap termination, or legal or accreditation issues stemming from the forensic findings. We will also review preliminary Fiscal 2013 results and the revised Fiscal 2014 budget incorporating stronger than expected enrollment.

WHAT COULD MAKE THE RATING GO DOWN

A downgrade could result if the forensic investigation results are found accurate and demonstrate severe deficiencies in governance and management. Material softening in demand, continued operating deficits, or a decline in financial resources would also negatively pressure the rating.

WHAT COULD MAKE THE RATING GO UP

Given the year-long management challenges, and accompanying distraction to the management team, an upgrade or return to stable outlook is unlikely in the medium term. Confirmation of the A3 rating or upward rating pressure could result from resolution of the forensic investigation without a negative impact on state funding or enrollment, and evidenced ability by governance and management to address identified concerns.

METHODOLOGIES

The principal methodology used in this rating was U.S. Not-for-Profit Private and Public Higher Education published in August 2011. An additional methodology used in rating the lease revenue debt was The Fundamentals of Credit Analysis for Lease-Backed Municipal Obligations published in December 2011.
